Options on futures

Options on futures give the right to take a position in a futures contract at the strike price. On CME equity index products such as the E-mini S&P 500, one option controls one futures contract, deltas are expressed in futures, and exercise results in a futures position rather than shares or cash; the standard pricing reference is the Black-76 model.

How they work

A call on a futures contract gives the right to go long one future at the strike; a put gives the right to go short. On exercise, the position is opened at the strike and immediately marked to the futures settlement price, so the holder receives the difference in variation margin. For E-mini S&P 500 options, one contract controls one ES future, worth 50 dollars per index point; micro options control one micro future at 5 dollars per point.

Series and exercise styles

CME lists several families on its equity index futures: quarterly options that expire with the futures cycle, serial monthly options, end-of-month options and weekly options for several days of the week. CME offers both American-style series, exercisable on any business day, and European-style series, exercisable only at expiry, and the style is fixed by each series' contract specification. For European series at expiry, in-the-money options are exercised automatically and out-of-the-money options abandoned.

  • Deltas and hedges are in futures contracts, so a delta-neutral hedge is direct.
  • Strike and premium are quoted in index points, like the future.
  • Pricing uses the futures price, so no dividend estimate is needed.

Worked example

With the future at 5,000, a one-week at-the-money call with 18% implied volatility and a 4% rate is worth about 49.7 points in Black-76, or 2,484 dollars. Its delta is about 0.5, so a trader holding ten of these calls is hedged by selling five futures. If the future rises to 5,050 at expiry and the option is exercised, the holder receives a long future at 5,000, worth 50 points or 2,500 dollars in variation margin, against the 2,484 dollars paid.

Futures options and gamma exposure

Gamma exposure computed on futures options would describe hedging in the futures market directly, without the ETF or index conversion. Most public GEX tools, and Senzoukria, compute exposure on listed securities options instead, SPY and QQQ in Senzoukria's case, and transpose the levels to the futures chart. Senzoukria's GEX and Option Flow modules do not read CME options on futures; levels shown on an ES or NQ chart are converted from the ETF chain and labelled with the ETF ticker.

Frequently asked questions

Are E-mini S&P 500 options cash-settled?
They are options on a futures contract: exercise gives a position in the underlying future, which is itself cash-settled against the index at its own expiry. When a series expires together with its future, the result is economically a cash settlement.
Why use Black-76 rather than Black-Scholes for ES options?
Because the underlying is the futures price, which already includes financing and dividends. Black-76 takes that price as given and only discounts the payoff, avoiding separate estimates of the rate and dividend yield of the index.
