Market microstructure

Market microstructure is the study of how trades actually happen: the matching rules of an exchange, the order book, the spread, queue priority and the way orders arriving and leaving the book move price. For an order flow trader it is the layer beneath the chart that explains why a tick moves.

What the field covers

Microstructure sits between economics and engineering. It asks how an exchange turns orders into trades, how prices form from the interaction of limit orders resting in the book and market orders consuming them, and what the resulting patterns in spread, depth and short-term price changes look like. Futures on CME use a central limit order book with price-time priority (with pro-rata elements on some products); crypto exchanges run their own books with their own rules. Those mechanics shape everything an order flow trader sees.

Concepts a trader meets every day

  • The spread and the mid-price, and why the mid ignores the sizes on each side.
  • Queue priority: where an order sits in the line at a price, and why a thick queue is not automatically a filled queue.
  • Aggressive versus passive orders: market orders that cross the spread versus limit orders that wait. The footprint records the aggressive side; the DOM shows the passive side.
  • Price impact: how much a given order size moves the price, which depends on depth at that moment.
  • Latency and update frequency of the feed, which bound how faithfully any of this can be observed.

Measures derived from the book

Three quantities from this literature are directly usable on a chart. The micro-price weights the mid by the queue sizes to place fair value inside the spread. Queue imbalance expresses the same lean as a signed number between −1 and +1. OFI accumulates every change in resting size across the top levels into a flow measure that explains a large part of contemporaneous price movement. All three read the state of the book; none of them forecasts beyond the very short term, and the published work that supports them is explicit about that.

The three measures are packaged as one overlay, Microstructure (quant), in the Quant models group of the indicators panel. It draws the micro-price line and the QI / OFI gauge below the chart's info strip, with settings for OFI levels, OFI smoothing, Trail length, Trail width and Line color. The indicator's description states that it is a real-time state reading, contemporaneous and not predictive, with OFI normalized by depth. It depends on a depth-of-market feed, whose entitlement is billed by the data provider. The DOM screen shows the raw book the measures are derived from.

Common mistakes

  • Expecting book-level measures to carry directional information minutes ahead; they describe the current interval.
  • Applying conclusions from large-tick equities to a crypto pair with a different tick-to-price ratio without checking.
  • Trusting displayed depth as committed interest; resting orders can be cancelled before they are hit.
  • Studying the book without the tape, or the tape without the book; the two together are the subject.

Frequently asked questions

Do I need to understand microstructure to trade order flow?
You need the parts of it that explain what the footprint and the DOM show: which side is aggressive, how queues fill and empty, and why a cancelled order moves price as surely as a trade. The mathematical models are optional; the mechanics are not.
Which microstructure measures are worth watching on the chart?
The micro-price, the queue imbalance and OFI are the three with published support and a clear definition. They are best used to confirm whether the book agrees with a trade at a level picked from volume profile, absorption or gamma exposure, rather than as entries on their own.
Is microstructure different on crypto?
The concepts are the same, but the rules differ: no central clearing, maker and taker fees that change behaviour, and books whose depth updates arrive at the exchange's chosen rate. The measures still compute; their meaning depends on the quality of the depth stream.
